I am confident the 'distortion' at the top is the closed
captioning data which is sent on line 20 of each field in a
NTSC broadcast. Overscan eliminates it on NTSC sets. The
station is not blanking that line as it should when
converting to a digital broadcast. Closed captions are sent
elsewhere in an ATSC digital signal.

Yeah, it looks like you can adjust both the vertical size and position
on this set, which should take care of your overscan problem.

These settings can only be adjusted when in a "zoomed" mode. The
settings are greyed out when in normal 4x3.
Crazy thing though is that the picture looks noticeably better when
using the component cable (which doesn't have the "overscan" issue) over
the hdmi cable. The sound is better with the hdmi cable but that doesn't
really bother me. Go figure.

Could it be that the box upconvert the SD resolution on HDMI (to 1080)
but doesn't do this on YPbPr (Compnonent)?

If not, another explanation could be that the upscaling works better
when the input is cropped a bit first.

As a sidenote some of my HD channels shows an irritating blinking line
at the bottom of the screen even with HD material. I have to disable
the 1:1 pixel mapped mode on these channels. (Thankfully this setting
is easy to control on my TV.)
I have reported the problem to some of the stations and they have
fixed it, so we just have to keep reporting, ...
